I want to say the latter, but...

It's frustrating, actually. I know almost all of the characters that are used in the game, but none of the readings, nor much of the grammar that links them together. I KNOW ALL THESE WORDS, WHY CAN'T I UNDERSTAND WHAT'S BEING SAID?

This is true. It's one of the worst things about Chinese, actually. It would be so, so easy to create a written system like katakana for foreign words, but no, they'd rather use random jumbles of Chinese characters that are incredibly confusing until you realise they're actually only being used for their phonetic values, and you're supposed to be reading 'Kyle' or 'Reala'.
